When a unit is surrounded, either by enemy warriors or blocked in by terrain, with no conceivable direction to retreat, they should (according to Sun Tzu) count as fearless.

I assume the terrain is impassable? This seems like an interesting idea - at least for a scenario rule?

An excellent suggestion Obs. and in line with many historical siege and battle situations I have been reading about in recent years. Presumably this will also apply to lone monsters hemmed in by enemy troops?

Sun Tzu also wrote that to prevent such an eventuality forcing your opponent to fight the harder and increasing the likelihood of inflicting more casualties on your own troops, they should always be provided with an escape route. Players who habitually completely envelop units and monsters beware!

This rule raises the following problem - troops who aren't fearless get a free boost (however unlikely its occurence!) without an increase in points cost.

Embarassed

I like the rule for its 'character' factor more than anything.

If they are surrounded physically, but one of the units serving as a block, accidentally or otherwise, happens to be one of their own, does that give them an avenue of escape and deny them the opportunity to become Fearless?

Having your own troops adjacent, blocking your escape or otherwise, should theoretically count towards any morale as having 'friendlies' nearby, however unhelpful they may be. The fact they are blocking an escape route should not mean that the trapped unit would become fearless. It is a reaction to being trapped by the enemy.
The spirit of the rule is that in those circumstances any unit, however humble can be elevated to Fearless for as long as it takes to carve out an escape route or go down fighting.

I like it.
It is in keeping with the spirit, and it disallows elements of gamesmanship
